Optimal investment under operational flexibility, risk aversion, and uncertainty

چکیده
Traditional real options analysis addresses the problem of investment under uncertainty assuming a risk-neutral decision maker and complete markets. In reality, however, decision makers are often risk averse and markets are incomplete. We confirm that risk aversion lowers the probability of investment and demonstrate how this effect can be mitigated by incorporating operational flexibility in the form of embedded suspension and resumption options. Although such options facilitate investment, we find that the likelihood of investing is still lower compared to the risk-neutral case. Risk aversion also increases the likelihood that the project will be abandoned, although this effect is less pronounced. Finally, we illustrate the impact of risk aversion on the optimal suspension and resumption thresholds and the interaction among risk aversion, volatility, and optimal decision thresholds under complete operational flexibility. ∗Department of Statistical Science, University College ondon, London WC1E 6BT, United Kingdom †Department of Management Science & Innovation, University College London, London WC1E 6BT, United Kingdom ‡London Business School, Regent’s Park, London NW1 4SA, United Kingdom §Department of Computer and Systems Sciences, Stockholm University/KTH, Stockholm, Sweden

Investment Decision Making under Uncertainty: The Impact of Risk Aversion, Operational Flexibility, and Competition
Traditional real options analysis addresses investment under uncertainty assuming a risk-neutral decision maker and complete markets. In reality, however, decision makers are often risk averse and markets are incomplete. Additionally, capital projects are seldom nowor-never investments and can be abandoned, suspended, and resumed at any time. In this thesis, we develop a utility-based framework...
متن کاملCommissioned Paper: Capacity Management, Investment, and Hedging: Review and Recent Developments
This paper reviews the literature on strategic capacity management concerned with determining the sizes, types, and timing of capacity investments and adjustments under uncertainty. Specific attention is given to recent developments to incorporate multiple decision makers, multiple capacity types, hedging, and risk aversion. Capacity is a measure of processing abilities and limitations and is r...
متن کاملIncorporating Risk Preferences into Real Options Models
This paper develops a framework to link the expected utility analysis to real options models in order to capture the joint effects of risk aversion and irreversibility associated with real investments. It aims at modifying the theory of investment under uncertainty by incorporating decision makers’ risk preferences and allows explicitly analyzing the impacts of risk aversion, uncertainty and ir...
متن کاملInvestment Under Demand Uncertainty: The Newsboy Problem Revisited
In this article we study the effect of uncertainty on an entrepreneur who must choose the capacity of his business before knowing the demand for his product. The unit profit of operation is known with certainty, but there is no flexibility in our one-period framework. We show how the introduction of global uncertainty reduces the investment of the risk-neutral entrepreneur and, even more, that ...
متن کاملMultiperiod Optimal Investment-Consumption Strategies with Mortality Risk and Environment Uncertainty
In this paper we investigate three investment-consumption problems for a risk averse investor: (i) an investment only problem that involves utility from only terminal wealth, (ii) an investment-consumption problem that involves utility from only consumption, and (iii) an extended investment-consumption problem that involves utility from both consumption and terminal wealth. We model these probl...
